The “5% rule” is a popular rule of thumb for deciding whether it makes more financial sense to rent or to buy. The idea is to estimate the annual unrecoverable costs of owning a home — the money you don’t get back — at roughly 5% of the home’s value, then compare that to what you’d pay in annual rent for a similar place.
The 5% is usually broken into three rough parts: about 1% for property taxes, about 1% for maintenance, and about 3% as the “cost of capital” (the return you give up by tying money into a down payment instead of investing it). Multiply the home’s price by 5%, divide by twelve, and you get a monthly break-even figure. If comparable rent is higher than that number, buying may be the smarter financial move; if rent is lower, renting might win — at least on pure numbers.
Like any rule of thumb, it’s a starting point, not the final word. It doesn’t capture appreciation, tax benefits, the stability of owning, or the lifestyle value of putting down roots. Local market conditions and how long you plan to stay can shift the answer significantly.
